Abstract:
Under perfect market assumptions, Modigliani and Miller (1958) demonstrate that firms’ investment is not influenced by their financing policy. This suggests that optimal investment decisions depend merely upon the availability of investment opportunities since internal and external funds are perfect substitutes. However, the existence of information and contracting problems may create differential cost between internal and external finance causing investment distortions.
